This a two part question.
1) How can I tell what pipes control what. I’m not sure the labels are correct. 1 indicates waterfall, 2 isn’t labeled, 3 indicates skimmer and 4 main drain.

2) What is the correct positioning for the valves. The pump controls the pool and water fall.

Turn the handle of the Return Valve (The one on the left of your pic) so that it points to your #2... In theory, this will shut off the waterfall and send all the water back to the pool. If the waterfall stops, then you know the label is correct.

You should run this most of the time.. Running the water will just increase you pH. Just turn it on when you want it on, not all the time.

The Intake Valve is on the right. I suggest that you open the skimmer line as much as possible and just open the main drain about 10%. To do this, point the handle of the Intake valve to the 8:30 o'clock position.. Right now it appears to be at the 7 o'-clock position.

Try that and see how it works.
